Hi Don, thanks for your inputs. here's my testing results.
1. Are you sure that IE8 is the default browser?
in IE, tools>internet options>programs the "make default" icon is grayed
out, so i'm assuming it is already the default browser. Also in control
panel>add remove programs>set program defaults IE is already the default web
browser. There is no other browsers installed in my sytem other than original
IE7 and now IE8.
2. Start Internet Explorer without add-ons from:
Right-click the IE icon on the desktop. Choose Start without add-ons.
or
Programs> Accessories> System tools> Internet Explorer (no add-ons)
If the problem goes away, you have an incompatible browser add-on installed.

i have disabled all add-ons except those from MSFT. exit IE and OUtlook.
Relaunched Outlook and same issue when i click on any link in outlook.
"General failure. THe URL was:xxxxx The system cannot find the file
specified."
Exit Outlook 2007 and IE8, ran the CMD file and all tasks completed
successfully. Rebooted system, launhed OUtlook 2007, clicked on a link and i
still get the same error. Same symptom as before, if i have launched IE8
prior to clicking on the link, i do not get the error. A new tab opens and
loads the page successfully. In the previous case, the page still loads
sucessfully but i get the General failure message in Outlook.
4. Does the problem persist if third-party security programs are disabled?
(Just long enough to test!)
Exit all prog. Disabled antivirus and anti spyware, Launched OUtlook 2007,
same issue.

additional testing updates:
1. uninstalled IE8 and rebooted system. Launched Outlook 2007 and links work
fine under same testing conditions to launch IE7.
2. exit Outlook 2007, reinstalled IE8, rebooted system, launched OUtlook
2007 and the issue is back!! arrrghhh....

could it be that there are traces of IE7 left behind and it's conflicting
with IE8?
Add remove programs shows only IE8 installed, but not sure if there are any
registry remnants of IE7 left behind that is causing the conflict...

oh yes, have tried that trick too...
1. DDE is checked, whenever i uncheck it, click ok and went back in, DDE is
checked back on. Does not solve the problem, OUtlook still shows the error.
2. changed -no home to %1 and ignored the prompt from IE that it is no
longer the default browser. Went into OUtlook, same issue. WHenever IE is
selected as the default, %1 changes back to -no home.
3. Read somewhere that changing the command from IEXPLORE to "iexplore" but
that causes IE to report that it is not the default browser, ignored but
still does not help. "IExplore" remains IE as the default browser but still
does not fix the issue.
All the resources in the web showed this as a potential conflict when other
flavours of browser is installed. BUt in my case, i'm using IE7 and upgraded
to IE8.
WHat could be wrong?

i have tried all possible things including resetting IE8 and manually setting
IE as default program for web in Control panel/add remove prog/set default
programs in XP SP3.
I keep getting error msg in OUtlook 2007 whenever i click on a link that
says "General failure. The URL was: xxxx The system cannot find the file
specified"
Open Windows Explorer and click Tools>Folder Options. Selectthe File Types
tab. Locate the "URL:HyperText Transfer Protocol" file type and select it.
Click Advanced. Select the "open" action and click Edit. Post exactly what
you see in all the fields and check boxes.
