if I insert a picture inside a contact in Outlook 2003, how will it appear
in PocketPC 2002?

Where are the images saved? the.PST?

Is there anyway to make it display when someone calls you?

It is kept within the contact item. Since Outlook 2003 is the only client
that can read it (as far as I know) the picture will be ignored on other
systems or will show as an attachment for that contact.
