OneNote is referring to the outline levels in this situation.
Unfortunately, the wording they've chosen is a little awkward and these
options will always appears when you right click, even if you don't have
any outlining levels at all.
FWIW, creating ouliner levels in OneNote is pretty easy and can be useful
(especially hiding details you don't want to see all the time). Here's an
example. The following list of numbered items are all considered to be at
the same Outline Level:
1. Item 1
2. Item 2
3. Item 3
4. Item 4
If you want to make Item 2 a "sub-item" of Item 1, then highlight Item 2,
and hit the "Increase Indent Position" button (make sure you have the
Outlining toolbar visible). This will change you list to look like this:
1. Item 1
a. Item 2
2. Item 3
3. Item 4
Item 2 is now considered to be one outline level below Item 1. Now the
options you see when you right click on Item 1 make a little more sense.
You can expand or collapse the items below Item 1 with these options.
