Outlook's conversation view needs to be able to InBox & SentItems

When I view a conversation, I need to be able to see all items in both the
Inbox and the Sent Items folder. Currently, conversations only work on
single folders.

You can work around this by using Search Folders; File-> New-> Search
Folder...

I use search folders and I looked again before responding but I could not
find a way to group all messages in the InBox and SentItems by conversation
automatically. Obviously, it would be of no help to have to create a Search
folder for each conversation manually. That would take more time than simply
searching. Also, unless you uses message caching, I've already exceeded the
number of search folders that I can define. Is there a way to do this
automatically?

No, you would create a Search Folder that show all messages from folders you
specify. Then create a modified view for this folder that sorts by
conversation.
