Project Server 2007 SMTP setup

I am working on Project Server 2007 and getting errors from notifications.
SMTP email is working in Sharepoint and reporting services on the same
machine with the same settings.
Looking at the LOG Files, we are getting this error, "5.7.1
Client was not authenticated".
It appears that Project server is not using NTLM authentication.
Or perhaps I don't understand what account it uses when sending email.

Is there a solution for this error?
Is there a setting to make PWA use NTLM?

I believe the error message is caused when the Exchange server cannot resolve
the email addy. Are you populating users (and therefore email addys) via AD
sync or entering them manually ?

Can you send an email from the project server to Exchange via telnet ? If
you can do this, then sending email from Project Server should work.

Yes.
We are using AD to populate email addresses and users.
I have succesfully sent email from the server using several methods
including vbscript and SQL mail.
Does Project Server 2007 use NTLM authentication when sending SMTP Email?
