Propagate label function not working

I ahve Windows ME and Microsoft Office xp Small Business
which came installed with my Gateway Performance1000 PC.

I was successful in performing a mail merge but cannot
execute label propagation. This function is not active.
It's icon is on mail merge toolbar but not active. When
the mail merge wizard is ope I do not have the option to
create labels, onlt leter merges.
First time using this function.
